I am currently considering buying the Pioneer XDJ-R1. I like the fact that it can be used in multiple ways. However, the information on Pioneer DJ's website seems to indicate that to enable functionality while using a USB "thumb drive", tracks must be "processed" through RekordBox.
RekordBox software manual is a bit vague as to what it actually does to the files other than add tags.
I've read other posts that seem to indicate there is no file conversion done in RekorBox.
I would like verification that file format in = file format out (if the source file is songname.FLAC, tags are added to the file and "re-saved" as songname.FLAC with the additional information)?
Also, does anyone know if the rekordbox.xml playlists are recognized by Virtual DJ?

No, there is no conversion - you must use a 3rd party software to create a file format compatible with the R1 (MP3, AAC, WAV, AIFF), tags depend entirely on the format you convert to and what software you use to convert / create the new tags.
XML playlists are pretty generic, but I haven't tested it with VDJ.

I think it's interesting that the XDJ-R1 supports MP3, AAC (up to 99 minutes or roughly 24 songs), WAV and AIFF...
However, RekordBox 4.0 supports Apple Lossless (m4a) and FLAC as well...
So, if I understand this correctly, I can use FLAC files if I use a computer, but I have to convert them to another file format to use them on a USB directly from the controller?
Why do I like FLAC so much? Well, it's one of the only Lossless file formats with compression and still allows tags.
You are correct on both counts; the R1 itself can only playback the 4 formats, however the rekordbox software can playback the 6 formats (plus video formats).
If you want to use the R1 by itself, you need to convert the files to one of the 4 supported formats, if you want to use the R1 to control rekordbox dj, you can use the R1 as a controller of the software.
One other Question I can't seem to find the answer to in the documentation for the XDJ-R1.
Is there a Dual Voltage version (110 - 240 VAC Input)?
